Latvia, Lithuania and Estonia suffered a deeper economicslump than the rest of the European Union because tight europegs too early in the convergence cycle led to asset bubbles,the ECB said in a confidential document obtained by BloombergNews. The narrow currency bands add to pressure on fiscal policyto ensure the economies aren’t prone to imbalances, it said. Absent tighter fiscal measures, “the authorities in theBaltic states may not be able to prevent a renewed emergence ofmacro-economic imbalances and a repetition of the boom-bustcycle,” the ECB said in a document dated Nov. 17 and preparedfor a meeting of the EU’s economic and finance committee. The three countries this year suffered the deepestrecessions in the EU after their 2004 accession to the blocfuelled borrowing and sent wages up by as much as 85 percent,leaving their overheated economies vulnerable to the creditvacuum created by the global crisis. Their central banks enforcetighter euro pegs than the 15 percent mandated by the exchangerate mechanism, with Latvia defending a 1 percent band. “The experience of the Baltic states suggests that, forcountries that have opted for pegging tightly their exchangerates, there is a significant risk that relatively low interestrates lead to excessive domestic borrowing and the emergence ofasset price bubbles,” the ECB said. tiffany pendantAn ECB press spokeswoman declined to comment yesterday. Sharper Adjustment Since being engulfed by the credit crisis, the Balticeconomies have contracted as much as 20 percent on an annualbasis. Latvia’s gross domestic product shrank 19 percent lastquarter, Estonia’s output fell 15.6 percent and Lithuania’seconomy declined 14.2 percent. The region’s “adjustment is much sharper than that inother central and eastern European EU member states that haveallowed their exchange rates to fluctuate,” the ECB said. “Thetight peg of the exchange rate of the Baltics has implied thatthese countries have lost significantly on competitivenessversus their neighboring countries.” Latvia, which is relying on a 7.5 billion euro ($11.1billion) loan from the European Union and the InternationalMonetary Fund to stay afloat, has pledged to cut its budgetdeficit by 500 million lati ($1 billion) every year through 2012to satisfy donor demands. The country joined ERM II in January2005, though it never applied to switch currencies. Euro Borrowing Lithuania, which joined ERM in 2004, is targeting budgetcuts equivalent to 5 percent of GDP next year. Lithuania’sattempt to join the euro in 2007 was rejected because thecountry’s inflation breached EU caps. Estonia, which entered ERM II the same year as Lithuaniaand is due to adopt the single currency in 2011, has cut itsbudget by 9 percent of GDP this year, sacrificing demand tofulfill convergence criteria. The country had planned to jointhe euro in January 2007, though it was forced to abandon thattarget because it didn’t fulfill EU inflation criteria. The boom-to-bust fate of the Baltic states has beenexacerbated by euro-denominated borrowing since the countriesjoined the EU more than five years ago. That’s obliged centralbanks to stick more rigorously to their euro pegs or riskleaving households and businesses unable to service their debt. The ECB said the three countries need to improve regulationof their banking systems, which are dominated by Nordic lenderssuch as Stockholm-based Swedbank AB and SEB AB. Measures shouldinclude imposing restrictions on foreign currency lending, thebank said. Competitiveness The countries also need to make their labor markets morecompetitive, the ECB said. Wage setting should be made moreflexible, more resources should be pooled into export-orientedindustries and competition in product markets must increase, thebank said. The ECB criticized the bloc’s mechanisms for monitoring theprogress of ERM states on their way to euro adoption. Trackingmethods need to be more country specific with a view topreventing any regional contagion if currency pegs are deemed tobe under threat. ‘Clearly Deficient’ “Surveillance procedures for countries participating inERM II have been clearly deficient,” the bank said. It is“crucial” to improve surveillance of ERM countries, it said. The bank said ERM central banks should make clear to marketparticipants that unilateral euro pegs don’t rule out the optionof revaluations or devaluations. “In countries with unilateral pegs or currency boards, itis crucial to communicate transparently to the public that,until the eventual adoption of the euro, exchange rate changesagainst the euro remain a possibility,” the bank said. All three countries have pledged to defend their euro pegsuntil they switch currencies. Latvia targets euro adoption in2014 while Lithuania aims to join the monetary union between2013 and 2015. Latvia’s bailout program requires the country tostick to its peg.
